hard · Market Microstructure hft

An ETF's intraday indicative value (iNAV) is calculated by the exchange using component prices with a 15-second delay. The true live basket NAV, computed by an HFT using direct feeds for all 50 components, shows the ETF is currently overvalued by 0.30% relative to its true basket value.

Which participants exploit this deviation and what mechanism closes the mispricing?

  1. Retail investors can arbitrage this via ordinary limit orders placed inside the visible bid-ask spread on a standard brokerage platform; the mispricing closes once enough resting limit orders fill at what eventually turns out to be the fair basket price.
  2. HFT firms and ETF authorized participants (APs) exploit it; APs can create or redeem shares to close persistent mispricings, while HFTs exploit the transient deviation by selling the overvalued ETF and buying the basket, closing the gap via arbitrage pressure.
  3. Only authorized participants exploit it, and solely through redemption of ETF shares for the underlying basket of all 50 component securities; the creation mechanism is structurally incapable of closing an overvaluation like this one, by design and by construction.
  4. No participant can exploit it at all, since Reg NMS explicitly bars any market center, exchange, or dealer from ever trading ETF shares at a price that differs materially from the exchange's published intraday indicative value at any time during the trading session.
