Real option
Principles of Finance glossary · Capital Budgeting
Definition
Optionality embedded in a real investment decision, such as the option to expand, defer, abandon, or switch use. Valued using techniques borrowed from financial-option pricing.
Real option in plain English
A real option is the hidden flexibility built into a business decision — the freedom to change course later instead of being locked in. Just like a stock option gives you the right (not the duty) to act, a company might have the option to expand a project if it goes well, delay it until things get clearer, abandon it if it flops, or switch a factory to make something else. It's like ordering a pizza you can cancel free until the oven starts: that escape hatch is genuinely worth money, because it lets you grab upside while capping your downside. Finance folks even value these business choices using the same math developed for pricing stock options.
