Maintenance Covenant

Private Credit glossary · Documentation, Covenants & Terms

Definition

Financial test applied each quarter regardless of borrower action — typically a maximum leverage ratio and a minimum fixed-charge coverage ratio. Provides the lender with early warning of deterioration and a contractual right to intervene (default, default rate, waiver fees, tighter terms) before payment default. In Black-Cox terms, the maintenance covenant is the down-and-in barrier whose value to the lender is empirically sim 80–120 bps of spread on a typical 5–6× leveraged unitranche.

Maintenance Covenant in plain English

A maintenance covenant is a financial health check-up the borrower must pass every quarter — no matter what they do — usually proving their debt isn't too high and that they earn enough to comfortably cover their fixed bills. Its whole point is to act as an early smoke alarm: if the business starts sliding, the lender finds out fast and gets the contractual right to step in — charge penalty interest, demand fixes, or renegotiate — long before the borrower actually misses a payment. It's like a landlord's clause letting them inspect the apartment quarterly instead of only discovering the damage after you've skipped rent; that early-warning power is worth real money to the lender, roughly 80–120 basis points (hundredths of a percent) of extra yield on a typical mid-sized deal.
