Serial Correlation
Private Credit glossary · Portfolio Management, Monitoring & Workouts
Definition
Correlation between returns in consecutive periods; indicates return smoothing in illiquid asset reporting.
Serial Correlation in plain English
"Serial correlation" measures whether this period's return tends to look like last period's return — if a good month is usually followed by another good month, the returns are correlated over time. Why does anyone care? For investments that don't trade often (like private loans or real estate), managers estimate their own value each quarter, and they tend to "smooth" those estimates so results look steadily calm instead of jumpy. High serial correlation is a red flag that the reported returns are artificially smooth — like a student who claims a suspiciously even 90 on every test, hinting the grades are being massaged rather than truly measured.
