Negative convexity

CFA Level I Glossary

Negative convexity means price gains are compressed as yields fall because embedded options (calls or prepayments) shorten cash flows or cap upside. Callable bonds and mortgage pass-throughs often show this in rallies. Duration estimates also become less stable as the option engages. Assuming all bonds always have helpful positive convexity is wrong for these structures.
