Transition Matrix
Corporate Credit Analysis glossary · Credit Metrics & Debt Schedule Modeling
Definition
A matrix giving probabilities of migration between rating states over a specified horizon (typically one year). Used in CreditMetrics and similar portfolio-loss frameworks.
Transition Matrix in plain English
A transition matrix is just a big table of "what are the odds of moving from here to there" over some time (usually one year). For credit, the rows are today's rating and the columns are next year's rating, and each cell says how likely that move is — e.g., a solid "A" company might have a high chance of staying "A," a small chance of sliding to "BBB," and a tiny chance of defaulting. Think of a weather chart: given it's sunny today, here are the probabilities it's sunny, cloudy, or storming tomorrow. Lenders use these tables to estimate how a whole pile of loans might drift up or down in quality and what that could cost them.
